To go just a bit deeper into your post:
yes the final version will be more sleek and beautiful. With the 360's
processing power they can use more features like volumetric and dynamic
lighting, weather effects and simulations of actual natural behavior
(eg. flame, rippling and running water), and a functional physics system rather than the cheezy animation based crap from Fable. BUT if my eyes
serve me right then the graphics engine they are using is just a
retooled version of the original graphics engine, which by the way is as

as it ever needs to be imo.
Something else to keep in mind is that the more beautiful a game gets
and the larger the loadable areas get, the lower your framerate drops
and the harder your system needs to work to keep that level of
graphical detail. The urge is to bring up Oblivion against this statement, but Oblivion actually cheats their graphics engine. I don't understand the whole scope of it, but they use something called billboarding which applies a 2D image as a texture and changes it with the player's PoV. In other words, the swaying tree boughs and tufts of flowers and grass that act so realistically are just layers of 2D images; which goes MILES toward saving RAM btw.
Games like BioShock (f-ing amazing btw) or Gears of
War can keep the fantastic graphics because their maps are small,
generally indoors, and controllable. Once you add a night - day cycle
with realistic lighting effects that have to dynamically change the
environment around you, texture and light anywhere from ten or twenty to fifty or more character models, all of which cast their own shadows on the environment, and drop items and loot which all have their own physics attached to them to name a few of the dozens of things that happen constantly in a game of this size, you're talking about much more processing
power. The game will look great, but it's not gonna look too much
better than what we've seen up to now. Sometimes you just gotta sacrifice beauty for functionality...
